Here's Why We're Not Too Worried About Deliveroo's (LON:ROO) Cash Burn Situation

Just because a business does not make any money, does not mean that the stock will go down. For example, biotech and mining exploration companies often lose money for years before finding success with a new treatment or mineral discovery. But while history lauds those rare successes, those that fail are often forgotten; who remembers Pets.com?

Given this risk, we thought we'd take a look at whether Deliveroo (LON:ROO) shareholders should be worried about its cash burn. For the purposes of this article, cash burn is the annual rate at which an unprofitable company spends cash to fund its growth; its negative free cash flow. When Might Deliveroo Run Out Of Money?

A company's cash runway is the amount of time it would take to burn through its cash reserves at its current cash burn rate. In December 2021, Deliveroo had UK£1.3b in cash, and was debt-free. In the last year, its cash burn was UK£224m. So it had a cash runway of about 5.8 years from December 2021. Notably, however, analysts think that Deliveroo will break even (at a free cash flow level) before then. In that case, it may never reach the end of its cash runway. How Well Is Deliveroo Growing?

It was quite stunning to see that Deliveroo increased its cash burn by 1,084% over the last year. While that certainly gives us pause for thought, we take a lot of comfort in the strong annual revenue growth of 57%. In light of the data above, we're fairly sanguine about the business growth trajectory. While the past is always worth studying, it is the future that matters most of all. So you might want to take a peek at how much the company is expected to grow in the next few years.

How Easily Can Deliveroo Raise Cash?

We are certainly impressed with the progress Deliveroo has made over the last year, but it is also worth considering how costly it would be if it wanted to raise more cash to fund faster growth. Companies can raise capital through either debt or equity. One of the main advantages held by publicly listed companies is that they can sell shares to investors to raise cash and fund growth. By comparing a company's annual cash burn to its total market capitalisation, we can estimate roughly how many shares it would have to issue in order to run the company for another year (at the same burn rate).

Since it has a market capitalisation of UK£1.8b, Deliveroo's UK£224m in cash burn equates to about 12% of its market value. As a result, we'd venture that the company could raise more cash for growth without much trouble, albeit at the cost of some dilution.

How Risky Is Deliveroo's Cash Burn Situation?

It may already be apparent to you that we're relatively comfortable with the way Deliveroo is burning through its cash. In particular, we think its revenue growth stands out as evidence that the company is well on top of its spending. Although we do find its increasing cash burn to be a bit of a negative, once we consider the other metrics mentioned in this article together, the overall picture is one we are comfortable with. One real positive is that analysts are forecasting that the company will reach breakeven. After taking into account the various metrics mentioned in this report, we're pretty comfortable with how the company is spending its cash, as it seems on track to meet its needs over the medium term.
